What an ETF Actually Is, and How It Keeps Its Price Honest

Exchange-traded funds trade like shares but are built like funds. The mechanism that keeps the two in line is the part most explanations skip.

An exchange-traded fund is two things at once, and most confusion about ETFs comes from picking only one of them. It is a fund: a pooled vehicle holding a basket of assets, with a net asset value you could calculate from the holdings. It is also a security that trades on an exchange all day at whatever price buyers and sellers agree.

Those two prices — what the fund is worth and what its shares trade at — have no automatic reason to match. The interesting question is why, in practice, they usually do.

Creation and redemption

The answer is a mechanism most retail investors never touch. A small number of large firms, called authorised participants, hold the right to create and redeem ETF shares directly with the fund in large blocks.

If the ETF trades above the value of its underlying holdings, an authorised participant can buy the underlying assets, deliver them to the fund in exchange for new ETF shares, and sell those shares into the market at the higher price. The extra supply pushes the ETF price down toward the value of its holdings.

If the ETF trades below, the trade runs the other way: buy the cheap ETF shares, hand them back to the fund, receive the underlying assets, sell those. Demand for the cheap shares pushes the price back up.

This is arbitrage in its textbook form, and it is the whole reason an ETF's market price tracks what it owns. Nobody enforces the relationship. It holds because breaking it is profitable, and the profit disappears as it is taken.

When the mechanism strains

The arbitrage works cleanly when the underlying assets are liquid and can be traded during the same hours as the ETF. It works less cleanly otherwise.

An ETF holding corporate bonds that trade rarely, or foreign shares whose home market is closed, can drift from its stated net asset value — sometimes substantially, in stressed conditions. That is not necessarily a malfunction. In illiquid markets the ETF price can be the more current number, because it reflects trades happening now, while the fund's stated value reflects last-known prices for bonds that have not traded today.

Physical and synthetic replication

Most ETFs hold the assets they track. Some hold a representative sample rather than every constituent, which is normal for indexes with thousands of members or holdings too illiquid to buy at scale.

A synthetic ETF instead enters a swap agreement with a bank, which promises to pay the index return. This can track certain markets more cheaply and precisely. It also introduces counterparty risk: if the bank fails, the promise is only as good as the collateral posted against it. Neither structure is inherently better, but they fail differently, and knowing which one you own is worth the two minutes it takes to check.

Costs beyond the headline fee

The expense ratio is the number in the marketing, and for a broad index fund it is genuinely most of the cost. It is not all of it.

A fund charging slightly more but tracking closely can leave an investor better off than a cheaper fund that lags. The fee is an input; the tracking difference is the result.

The index is a decision, not a fact

It is easy to treat an index as a neutral description of a market. It is not. Someone chose the eligibility rules, the weighting scheme and the rebalancing schedule, and each choice is a judgment.

Market-capitalisation weighting means the largest companies dominate — a broad index can be far more concentrated than its name implies. Equal weighting spreads exposure but demands constant rebalancing. Thematic indexes involve a further judgment about what counts as belonging to the theme, and those definitions are often looser than the label suggests.

Buying an ETF means accepting the index provider's rules. Reading them takes a few minutes and is the single most informative thing an investor can do before buying.

Tax treatment, and why the structure matters in the US

One of the less discussed advantages of the ETF structure in the United States is how it handles capital gains, and it follows directly from the creation and redemption mechanism.

When investors leave a traditional mutual fund, the fund often has to sell holdings to raise cash. Those sales realise gains, which are distributed to the investors who remained — meaning a shareholder can owe tax on gains generated by someone else's exit.

An ETF handles outflows differently. Redemptions are typically settled by delivering securities to the authorised participant rather than by selling them. No sale, no realised gain. The fund can even choose to hand over its lowest-cost-basis holdings, gradually raising the average basis of what remains.

This does not eliminate tax. Dividends are still taxable, and selling ETF shares still realises a gain. But it removes a category of tax liability that fund investors historically bore without controlling.

Where ETFs behave unlike ordinary funds

Two structural features deserve attention because they surprise people who treat an ETF as simply a fund that trades.

The first is intraday pricing. A mutual fund transacts once daily at a calculated value. An ETF trades continuously, which means it can be bought or sold at a bad moment — during an opening auction when spreads are wide, or during a sharp move when market makers have widened quotes. Placing market orders at the open or close is a reliable way to pay more than necessary.

The second is leveraged and inverse products. These aim to deliver a multiple of an index's *daily* return, and they reset each day. Over multiple days, compounding means the result can diverge sharply from the multiple of the period return — in a volatile but flat market, a leveraged product can lose value while the index it tracks ends unchanged. They are trading instruments with a one-day holding assumption, not leveraged versions of a long-term position, and the documentation says so plainly.

What to check

Four questions cover most of it: what does the fund actually hold, how closely has it tracked its index, how wide is the spread at the time of day you would trade, and is it physical or synthetic.

None of that tells you whether an investment is suitable. It does tell you what you would be buying — which is a prerequisite, and one the structure of the product makes easier to answer than most.
